Do not judge a debt-consolidation refinance by monthly savings alone. Compare the current balance-weighted effective rate, current combined payments, proposed mortgage rate and payment, closing costs, repayment term and the fact that consumer debt may become secured by the home.

Effective rate and monthly savings answer different questions.

The balance-weighted effective rate is a simple educational way to summarize the rates attached to multiple balances. It is not APR. Monthly savings, meanwhile, measures cash-flow change. A transaction can lower the monthly obligation while increasing the rate on some or all of the debt, especially if the repayment period is extended.

Illustrative example: lower payment, higher blended rate.

Assume a homeowner has a $300,000 first mortgage at 4.00% with 20 years remaining and $40,000 of consumer debt averaging 19.00%. The balance-weighted effective rate across those balances is about 5.76% before fees. If the consumer debts require $1,200 per month, the current mortgage P&I plus those debt payments is roughly $3,018 per month.

If the $340,000 combined balance were hypothetically refinanced into a new 30-year mortgage at 6.50% before costs, estimated principal and interest would be about $2,149 per month—a monthly cash-flow reduction of roughly $869. But the new mortgage rate would be higher than the original 4.00% first mortgage, and the repayment horizon on the consolidated debt could be much longer.

The risk changes when unsecured debt becomes mortgage debt.

Credit-card and many personal-loan balances are unsecured. A cash-out refinance uses the home as collateral. That distinction should be taken seriously. Payment relief can be valuable, but the homeowner is changing both the repayment structure and the security behind the debt.
